Sales Tax & Discount Calculations: Formulas, Reverse Tax, and Practical Examples

Whether running a small business, pricing products for eCommerce, auditing receipts, or budget planning while shopping, calculating sales tax and promotional discounts is an everyday financial necessity.

However, many buyers and sellers get tripped up by two common scenarios:

  1. Discount Stacking Order: Is sales tax calculated before or after applying coupons?
  2. Reverse Tax Calculations: When a receipt displays a tax-inclusive total, how do you mathematically extract the pre-tax base price?

1. Calculating Forward Sales Tax and Discounts

In standard commercial transactions across the US, UK, and Europe, sales tax is legally assessed on the net discounted price, not the original retail MSRP:

$$\text{Discount Amount} = \text{Original Price} \times \left(\frac{\text{Discount %}}{100}\right)$$

$$\text{Discounted Subtotal} = \text{Original Price} - \text{Discount Amount}$$

$$\text{Sales Tax} = \text{Discounted Subtotal} \times \left(\frac{\text{Tax Rate %}}{100}\right)$$

$$\text{Total Due} = \text{Discounted Subtotal} + \text{Sales Tax}$$

Practical Example:

  • Original Price: $100.00
  • Store Discount: 20% ($20.00 off $\to$ Subtotal = $80.00)
  • Local Tax Rate: 8.25% ($80.00 \times 0.0825 = $6.60$)
  • Final Amount Paid: $86.60

2. Reverse Sales Tax (Extracting Pre-Tax Price)

When buying goods in countries that mandate gross tax-inclusive shelf pricing (such as the UK, Europe, Australia, and New Zealand), prices already include VAT or GST.

To separate the base price from the government tax:

$$\text{Pre-Tax Price} = \frac{\text{Total Price}}{1 + \left(\frac{\text{Tax Rate %}}{100}\right)}$$

$$\text{Tax Paid} = \text{Total Price} - \text{Pre-Tax Price}$$

Practical Example:

  • A customer buys a camera in London for £120.00 inclusive of 20% UK VAT.
  • Pre-Tax Price: $120.00 \div (1 + 0.20) = 120.00 \div 1.20 = \mathbf{£100.00}$
  • VAT Paid: $120.00 - 100.00 = \mathbf{£20.00}$

(Notice that the tax is £20.00, NOT 20% of £120.00 (£24.00), because tax is applied to the net base!)
